What a Free Zone Is, and Why Companies Use One

A free zone is a designated area with its own regulator and its own commercial rules, created to attract foreign investment. Companies inside one get a package of advantages that a mainland licence does not offer — though the trade-offs are real and worth understanding before you commit.

100% Foreign Ownership

You own the company outright. No Emirati partner, no local sponsor and no nominee arrangement — this has always been the defining feature of a free zone licence and remains one of the main reasons founders choose one.

0% Corporate Tax on Qualifying Income

The UAE charges 9% corporate tax above AED 375,000, but a free zone company that qualifies as a Qualifying Free Zone Person pays 0% on its qualifying income. The conditions are specific and we cover them in detail further down this page.

The honest trade-off: a free zone company is generally restricted from trading directly with the UAE mainland — you would need a mainland distributor, a local agent or a separate mainland branch. And since the 2021 amendments to the Commercial Companies Law, 100% foreign ownership is available on the mainland too for most activities, so that advantage is no longer unique to free zones. Sharjah Media City. Low-cost licences for media, creative and digital businesses, and one of the quickest routes to a licence anywhere in the UAE.

Fujairah

Fujairah Free Zone and Creative City, on the Gulf of Oman — direct access to Indian Ocean shipping routes without passing through the Strait of Hormuz.

Ajman

Ajman Free Zone and Ajman Media City. The entry point on price for small trading and service companies that still want a UAE licence and residence visas.

STRUCTURES AND LICENCES

Types of Free Zone Company and Licence

Two decisions sit behind every free zone licence: the legal form of the company, and the licence category that permits your activity. Getting either wrong means amending the licence later, which costs more than getting it right at the start.

Free Zone Establishment (FZE)

A limited liability company with a single shareholder, which may be an individual or a corporate body. The simplest form, and the usual choice for a founder setting up alone.

Free Zone Company (FZ-LLC or FZCO)

A limited liability company with two or more shareholders. The right form where there are co-founders, an investor on the cap table, or a corporate parent alongside individuals.

Branch of a Foreign Company

An extension of an existing company rather than a new legal entity. Useful when the parent already trades and you want the UAE presence to sit under it — no separate share capital required.

Commercial or Trading Licence

For buying, selling, importing, exporting, storing and distributing goods. The activity list on the licence determines exactly what you may trade, so it needs to be drafted for where the business is going, not only where it is today.

Service or Professional Licence

For consultancy, professional services, marketing, technology and similar activities where you are selling expertise rather than goods. Usually the cheapest category and the fastest to issue.

Industrial or E-Commerce Licence

An industrial licence covers manufacturing, processing and assembly and requires physical premises. An e-commerce licence covers online retail and is now offered by most zones as a category in its own right.

THE PROCESS

How Free Zone Company Formation Works

Six steps, most of which we handle on your behalf. Timelines vary by zone and activity, but a straightforward licence typically completes within three to ten working days.

Choose the Activity and the Zone

Everything follows from this. Your activity determines which zones can license you, and the zone determines your cost, visa quota and credibility with banks. We map the options against what you actually plan to do rather than defaulting to whichever zone pays the best commission.

Reserve the Trade Name

The name is checked and reserved with the free zone authority. UAE naming rules are stricter than most founders expect — no abbreviations of personal names, no religious or political references, and no implying an activity your licence does not cover.

Submit the Application and Documents

Passport copies and photographs for every shareholder and director, proof of address, the business plan where the zone asks for one, and the completed application. Regulated activities need approval from the relevant authority before the licence can issue.

Choose Your Premises

A flexi-desk, a serviced office or a warehouse, depending on the activity and the number of visas you need. Premises and visa quota are linked — you cannot take more visas than your space allows, and this is where budgets usually move.

Licence Issued and Company Registered

Once fees are paid and approvals are in, the free zone authority issues the licence and the certificate of incorporation. The company legally exists from this point and can sign contracts and issue invoices.

Visas, Emirates ID and Bank Account

Establishment card, entry permit, medical, Emirates ID and residence visa stamping for you and anyone you are sponsoring — then the corporate bank account, which is consistently the slowest part and where a properly prepared file makes the difference.

On cost: free zone pricing varies widely and depends on the zone, the licence category, the number of visas and the premises. Anyone quoting a single headline figure without asking about those four things is quoting for a package, not for your business. CORPORATE TAX

The 0% Rate Is Real — But It Is Not Automatic

Since UAE corporate tax came in, a free zone licence on its own no longer means 0%. You have to qualify as a Qualifying Free Zone Person, and the conditions are specific. This is the single most misunderstood part of setting up in a free zone, so it is worth reading properly.

The Five Conditions

To be a Qualifying Free Zone Person a company must maintain adequate substance in the UAE, derive qualifying income, not elect to be taxed at the standard rate, comply with transfer pricing and the arm’s length principle, and stay within the de minimis threshold. All five apply at once — failing any one of them takes the 0% away.

What Counts as Qualifying Income

Manufacturing and processing, distribution of goods to non-UAE customers, holding of securities, ship and aircraft financing and leasing, regulated fund and wealth management, group headquarters and treasury services, and qualifying intellectual property income. Income from UAE mainland customers is generally not qualifying income.

The De Minimis Threshold

A company may earn some non-qualifying revenue and keep its status, provided it stays below the lower of 5% of total revenue or AED 5 million in the tax period. Cross that line and the consequence is not a tax charge on the excess — the company loses Qualifying Free Zone Person status entirely and 9% applies to all of its taxable income.

Substance Is the Condition Most Companies Fail

A registered address with no staff, no real expenditure and no assets will not satisfy the substance test. The core income-generating activity has to actually happen in the free zone, with people and costs to match. Losing the status also carries a minimum five-year wait before you can requalify, which is why it is worth structuring correctly at the outset rather than discovering the problem at the first tax return.
